On http://www.webmap.o2.co.uk/map.asp does it have to be the darkest blue for 3g?

just click on the HSDPA option (HSDPA=3g)

and its a loverly shade of pink if its covered

a good example of widespread coverage is if you search for london...

looks like i don't have it (pink) in my village

(not end of the world, have wifi in my house).

if i turn 3g off, is the internet usage still free (im on normal o2 iphone contact) (i assume it is, as it must be using the same technology as the 1st gen iphones)

Quite a few people have complained about upgrading and then not being able to get the 3G signal...

Knowing what is required on the o2 network, there is actually a very complicated process that is gone through related to the Sim that enables 3g activity. I'm not necessarily saying that yours hasn't been done, but its one of the most complicated processes that i'm aware of inside o2 at the present moment in time.

internet usage anywhere in the uk is free on an iphone contract.
using your own wifi is definitely free

That sounds odd to me, I don't get 3G coverage in my house (I have WIFI anyway) but I still get a mobile connection... presumably via GPRS or similar.

Have you connected the phone through itunes to unbrick it? I'll presume you have already done that.

Next up! Is the phone brand new and bought from a store. Or have you bought it from ebay unlocked?

If you have bought it from a store and you are getting that error message it sounds like it is a faulty sim card. First off try calling o2 customer services, if they can't help and get it active you need to take it into an o2 store aand get the sim exchanged for a new one. Make sure you take your receipt with you.
