Password protecting files and folders in Windows 7.

I thought it was possible but, when I go to Encrypt the file in advanced Attributes the option to Encrypt is greyed out.

How can it be done within Windows or is there any freeware than can do it?

Encryption (EFS aka Encrypting File System) is only supported on Professional, Enterprise or Ultimate. I take you have neither of them?

    /EDIT

Just remembered something, from command line do:

    cipher /e path_to_your_file_or_folder

and post the output here, it might give you some clues what could be wrong as well.

Truecrypt is pretty good, both for file, partition and disk encryption.

I use folder lock, find it very easy to use.

Axcrypt allows you to do file encryption.
